Has anyone heard or used sandpaper as a template for cutting blocks?

Use a very light grit. Avoid running the rotary blade up against the grain of the sandpaper. It dulls the blade quickly. My mother in law used to use these and swears by them

I know they have sandpaper dots for holding the rulers on the fabric better, but I had never heard of actually sandpaper templates!

If you cut them one at a time, sandpaper can be use to avoid shifting of the fabric. I prefer a roller blade anytime.

Yes, use a fine grit paper like 220 or higher - just enough grit to hold in place but not so much it damages the fabric - also the paper is firm so retains its form well

I think my grandma used to cut out with sandpaper templates. You would do much better and be more precise with a good ruler, cutting mat and a rotary cutter.
